Double-entry bookkeeping

Double-entry bookkeeping is a method of recording financial transactions in which each transaction is entered in at least two accounts, once as a debit and once as a credit, for equal amounts [1]. Because no event is recorded on one side of the books alone, the record is held permanently in balance, and the arithmetic of that balance becomes a check on its own accuracy. The method underlies modern financial accounting and the statements companies publish to investors and regulators.

The principle

The defining rule is that every transaction has two aspects, and both are written down. A payment of rent, for example, reduces cash and increases an expense; a purchase on credit increases an asset and increases an obligation to a supplier. Cornell Law School's Legal Information Institute illustrates the idea with a company paying a monthly lease: the cash account is credited while the expense account is debited by the same amount [1]. The consequence is that the sum of all debits recorded in a period equals the sum of all credits [2].

Single-entry records — a running list of receipts and payments — capture what happened to cash but not the corresponding change in what the business owns or owes. Double entry forces both halves of each event into the record, so the books describe the entity's whole financial position rather than only its cash movements.

Debits, credits and the accounting equation

"Debit" and "credit" are directional terms, not judgements of good or bad. They refer to the left and right sides of an account, conventionally drawn as a T-account with debits on the left and credits on the right [2]. Different categories of account have different normal balances, so a debit increases some accounts and decreases others; what is constant is that the two sides of any entry are equal [2].

The structure this produces is summarised by the accounting equation, usually written as assets = liabilities + equity [1][2]. Assets are what the entity controls; liabilities are what it owes; equity is the residual interest of the owners. Since every entry adds equal amounts to both sides of the ledger, the equation holds after every transaction. If it fails to hold, something has been recorded incorrectly [1]. That self-checking property is a principal practical advantage, alongside the way spreading transactions across many accounts makes the flow of money visible in detail [1].

The categories the equation refers to are not left to individual judgement in modern practice. The IFRS Conceptual Framework, revised in 2018, supplies definitions of an asset, a liability, equity, income and expenses, together with guidance on when such items should be recognised and how they should be measured [3]. In the United States, the Financial Accounting Standards Board issues the standards known as generally accepted accounting principles, which govern the preparation and presentation of financial statements built on these records [2].

History

The technique is considerably older than its first printed description. It developed among the merchants and bankers of medieval and Renaissance Italy, and was already established commercial practice before it appeared in print [4].

Its diffusion is usually traced to the Summa de arithmetica, geometria, proportioni et proportionalita, published in Venice in 1494 by the Franciscan friar and mathematician Luca Pacioli (born about 1445 in Sansepolcro, died 1517) [5]. The Summa was an encyclopaedic survey of the mathematics of its day, covering theoretical and practical arithmetic, algebra, the currencies, weights and measures of the various Italian states, Euclid's geometry, and a treatise on double-entry bookkeeping [5]. That treatise, headed Particularis de computis et scripturis, set out the accounting methods then used by northern Italian merchants, including the trial balance and the balance sheet [4].

Pacioli is often called the father of accounting, but the attribution concerns publication rather than invention. He did not devise the system; he recorded and explained the established practice of the businesspeople around him [4]. Throughout the Summa he acknowledged the earlier sources he drew on, among them Euclid, Boethius and Fibonacci, rather than claiming the material as his own [5]. The book's importance lies in having been printed: roughly a thousand copies were produced, of which about 120 survive [4], and the press carried across Europe a method previously passed on by apprenticeship.

Why it matters

Double-entry bookkeeping converts a stream of individual transactions into a coherent financial picture. Because the ledger is internally consistent by construction, balances can be aggregated into the statements that report an entity's performance and position, and the relationship between those statements follows from the equation the ledger enforces [2]. Audit, taxation, financial regulation and the disclosure regimes investors rely on all presuppose records kept this way. Computerised accounting has changed the medium — journals and ledgers are now database tables — but not the logic, which remains the one Pacioli found already in use among Italian merchants more than five centuries ago.
